You have to wonder if the parents had died?
There's an Annie bn 1889 who could be Ann from 1891 in Bishop OReilly's Poor Law School.
There's also Ellen inmate in the same place born 1887.
Both as Connor
Added later Mary Connor 15 yrs 1901 census at 13 Everton Brow inmate.

thats what i found tina in 1901 all of them where in some kind of institution, mother mary was in test house, belmont rd, father william was a guest in walton jail, if thats the right lad, son william was in st vincents boys home preston, but still no margaret, she would be 9yrs old by this time.

still not got much further on looking for my nan, got her birth certificate. Margaret Connor, b 22 april 1893. 6 hse /4 court, clare st. father William, mother Mary, nee Gallagher, got them 1891 thurlow st, but thats it, she does not appear to exist, till she marries grandad 1921.

Thanks for the update. If you have correctly located the parents William and Mary, and son William in 1901, it almost certain that the child Margaret bn 1893 will either be in an institution somewhere, a nurse-child with another family or with relatives. The family rumour about her being in a convent would fit the institution suggestion but the place itself could be outside Lancashire. I know of children from Liverpool who ended up at a convent school in North Wales for instance.

Yes thanks for updating this post. If there is a germ of a legend in the family there is likely to be some truth in it, just not a whole story. If she was placed with a family as a nurse child it could be that she was enumerated under their name, so I hope that's not the case.
I would though suggest that you don't overlook any O'Connor/Conners etc. as it's been known for Connors to switch between one and another over the years, probably at an enumerator's whim.

Can you tell us William Connor's occupation shown on Margaret's 1893 birth cert? And regarding the 1901 census, can you list the census summary page references where you think you found her parents and siblings? Williams occupation is down as general labourer, if its the right man William is in walton jail/RG13/3457/49/23. MARY RG13/3457/124/20. DAUGHTERS MARY,RG13/3481/95/11. ELLEN RG13/3502/182/3. ANNE, RG13/3502/183/5. and there is a WILLIAM CONNOR in a boys home in preston who may be the son,RG13/3963/116/5. all seem to be in institutions, cannot find MARGARET anywhere.
